The Decline and Fall of Arizona Public Service
The Arizona Corporation Commission will rule this week on Arizona Public Service's latest request for a rate increase. APS is requesting a $449 million increase and the Commission's Hearing Officer has recommended an 11% or $286 million increase.
The company argues that the $286 million increase is inadequate and that the company faces the prospect of having its credit rating downgraded to junk status. APS places the blame for its plight squally at the feet of the Corporation Commission.
Shareholders have the right to be disappointed with APS's performance. Here's a chart that compares the Dow Jones Utility Average to APS's parent company Pinnacle West Corporation (PNW). As you can see, the Dow Jones Utility average is up 80% over the last five years and PNW has actually fallen over the same period. (Click to enlarge the chart.)
However, rather than blame the Corporation Commission for APS's poor performance, I believe the fault lies with APS management. Over the last 10 years, APS management has inserted itself into every policy debate from tax increases for education and transportation to TGEN and the Civic Center. Meanwhile APS has made a series of managerial mistakes that have cost the company hundreds of millions of dollars, devastated its credit and stock price and left it poorly positioned to respond to the needs of the fastest growing state in the nation.
Now APS, facing the possibility of further downgrade, complains that the $286 million the ACC hearing officer has recommended is inadequate and virtually dares the ACC not to give the company what it wants.
Here is a chronology that, in my humble opinion, explains what went wrong with APS. All quotations are out of the Arizona Republic for the date listed.
(Disclosure: I don't generally write about APS or the ACC because I practice in front of the ACC and have had extensive dealings with APS. As RUCO Director, I signed the 1996 and 1999 APS Settlement Agreements, and I currently represent the merchant power plants based at the Palo Verde hub. My comments in Espresso Pundit are my own and do not reflect the views of my clients.)
Let me set the stage.
In 2000 California is in the midst of a power crises and the wholesale price of electricity is at record highs. APS makes millions selling its surplus power into the wholesale market. APS President Bill Post is Chairman of the Greater Phoenix Economic Council. Palo Verde is the largest and one of the best performing nuclear plants in the nation.

In order to further capitalize on record high power prices, APS breaks ground on a $1 billion gas-fired power plant called Redhawk.
"It is a merchant plant, built to sell directly to a wholesale market," APS spokesman Foote said. "It is intended to operate exclusively in a competitive market. All of its electricity will be sold in a competitive market."

So there you have it...the fall of APS. Astonishing isn't it?
Every milestone has been covered in the local media but no one has taken the time to present the big picture. In retrospect the mistakes are obvious: A billion dollar foray into merchant power, too much exposure to natural gas prices, inattention to Palo Verde.
Now, perhaps you can see why Dow Jones Utility Average has risen 15% so far this year while PNW has fallen 5%...not the result that you would expect for the dominant utility in the fastest growing state in the nation.
All the while, company executives chair transportation committees, blue ribbon panels, chambers of commerce and even a major university. They spend thousands of hours advocating for higher taxes, light rail, consolidated school districts, more freeways, better infrastructure, Bio Tech, the Super Bowl, and a new Downtown Civic Center.
They complain about the Corporation Commission yet it bails them out again and again. By the end of 2005, APS had three rate increase requests pending simultaneously.
On Wednesday, APS will go in front of the Arizona Corporation and once again argue that without adequate relief its bonds will turn to junk. The Commissioners--none of whom want APS to fail on their watch--will likely once more give APS the rate relief it seeks.
The management team will celebrate with a nice dinner and go back to what it does best, building Civic Centers, attracting Super Bowls, accepting awards and reading glowing editorials.
Greg, kudos for being the only person to give a comprehensive view of the train wreck that is APS. I find it shocking that a corporation such as APS refuses to be accountable to its ratepayers and shareholders as nonregulated corporations are.
It is unbelieveable to me that APS continually focuses so much energy on community relations at the expense of its core purpose when it is a monopoly. This is sheer arrogance. Take a look next time you go to a Diamondbacks game at all of the APS propoganda. I have no idea how much money ratepayers have given to advertise for the monopoly that provides electricity to Arizona, but it is a shame that APS leadership refuses to prioritize in the face of their capsizing ship.
I wish the Corporation Commission luck with their decision in this matter. APS is basically extorting a rate increase on the backs of the ratepayers to cover their executives' own ineptitude.

You could have included the formation of the School District Redistricting Commission of which Mary Schultz is chair. This committee was formed after intense lobbying of the legislature because APS felt it would lower their secondary assessed valuation, so force school district consolidation in spite of the will of the voters. The school districts have no choice but to hold the election, at taxpayer expense, regardless of community desire for consolidation or not. In some of the targeted communities, local homeowner property taxes will actually go up if the districts are consolidated.
Add to that the role Pinnacle West played in the State Trust Land issue. They were a big donor in the Prop 106 effort, but they knew they would have a right of way through the land no matter who owned it, one of those hidden perks. The potential for millions of dollars to be taken out of schools and handed over to political appointees was the bottom line.

Uh, I guess I'm a bit confused at why APS has ANY role in educational stuff. I suspect their role in transportational policy has to do supplying power in areas effected by changes in transportation. Is that correct.
I really like this blog and have little respect for APS from what little I have seen but I would really appreciate it if someone would explain any justification Arizona Public Services has for this stuff. I had thought they were a power company so where am I wrong?

Another promotion (distraction?) for Schultz:
(From the AZ Republic) - U.S. Secretary of Transportation Mary Peters, an Arizona native and former director of the state Department of Transportation, has tapped Phoenix executive Martin Shultz to serve on the National Surface Transportation Infrastructure Financing Commission.
Shultz, vice president of government affairs for Pinnacle West Capital Corp., said the 13-member commission is charged with studying the revenue flowing into the federal highway trust fund to build and maintain the nation's roads and transit systems. The panel will issue a report next year recommending ways of reforming and improving the financial viability of the transportation system.

Great summary! Thanks for putting it together. One item I looked for and did not see was the article last year (?) stating that Pinnacle West was increasing its dividends to its shareholders (all while asking for an increase). It fits right in.

APS is typical of large corporations. Far too many people who work in "community relations" are liberals.
Unfortunately, they trick senior management into believing they can buy off so-called "community activists" groups with corporate donations to left-wing "educational groups" and by leading efforts that win praises from liberal newspapers.
That distracts from their core business and creates an economic environment where serving the customer is secondary to being a "good corporate citizen."

I guess 'best' is a relative term. Palo Verde has had a continuous problem with meeting federal guidelines for safety from the day it opened. As you noted in your chronology the Feds finally closed the place down after years of neglect in 2006. Of course, as Palo Verde is shut down - I assume that APS is buying electricity on the open market - which means that it pays the going price - and seeing that summer is upon us - rates are going up all over the country, hence, a rush to get the ACC to raise rates to pay for the upcoming summer purchases.
I purposely choose to live in Salt River Project areas instead feeding APS through my electric bill. APS is not a state-wide monopoly - thank goodness.

Boy, wouldn't it be cool if the paper that hundreds of thousands of people pay money for would actually do a little investigative reporting like this?
And yes, there's nothing that drives me crazy more than all of the APS advertising - they don't have a competitor! I asked a friend who used to work in the advertising department at APS to tell me why they advertised and he couldn't. (shakes head)

Dear Greg – I have just returned from some days at the beach and read your lengthy post attacking APS and its management, and Bill Post and Marty Shultz in particular.
I could write an equally lengthy response going through each of the various points you raise and offering varying degrees of factual insistence in refuting them, but that would miss the point, really. I would not take up the position that APS (or any large organization) is not fair game and subject to pointed criticism, nor that its leaders are not subject to the same for the part they must necessarily have had in any missteps or bad choices. I don’t think Bill, as the CEO and Chairman of the company, would take that position either.
But I object to the way you composed and delivered your attack -- and it was surely more of an attack than a critique, or a journalistic account. I also question your apparent lapse in failing to explain fully to less informed readers your professional, pecuniary or friendship interests that many would consider relevant in this matter. I say apparent lapse, because as I write this I honestly do not know of the various intersections that may exist or have existed between you, your clients, your friends’ clients, and APS. Whatever they are, if you’re going to publish the sort of broadside you have published, right on top of the seminal regulatory proceeding on the company’s rate case, you perhaps have an obligation to disclose them fully.
To make my own interest clear, Pinnacle West / APS has been a client of mine for years, since not long after I left government, and I consider both Bill Post and Marty Shultz to be friends, as I also consider you.
You know that I have been at least a somewhat faithful reader of your blog, that I have complimented you sincerely on various elements of it previously, and that I have long respected and admired you personally. But what you have done here is wrong. In fact it has an awful lot in common with much of the poor and tendentious journalism that you heretofore spent so many of your posts exposing. I don’t think Jon Talton could have done any better had he been commissioned for the hit. Is he ghosting for you now?
You seem to have been moved to compose this cut-and-paste screed by the conviction that APS and its management had unfairly avoided pointed criticism for outages and maintenance issues at Palo Verde, as well as other performance issues. But that is a false premise. There has been a great deal of criticism and scrutiny heaped on the company by media and regulators, most prominently by the Arizona Corporation Commission. And I can tell you that the company has heard it, listened to, felt it and reacted to it.
You also seem moved by the conviction that the efforts of APS leadership to engage constructively in public policy matters have somehow contributed to the company’s difficulties. The problem here is that for all its considerable length, your blog post never gets around to supporting that assumption. The net effect is for a careful reader to conclude that your objection is not that they have engaged, but that they have (at least sometimes, perhaps often) engaged in ways with which you disagree. That’s a fair enough point for you or anyone to make, if only you had made it. I well might even agree with you on some counts. But you didn’t argue that the company was wrong to take this or that position or direction. Instead you seem to be saying that it was wrong for the company to take any position or any direction, and that its having done so has been a distraction that has hurt its performance. That’s a half-assed allegation that needs a good bit more balanced consideration than you gave it. It smacks, again, of timed polemical attack more than incisive commentary.
In any case, if the company is on a liberal-left policy bender as you imply, I confess that leaves me feeling professionally insecure. One question that comes to mind for me personally is, why do they keep me around? For cover? Less personally, I ‘m left to wonder how someone who has spent as much time as you have in the company of Bill Post, to say nothing of various other senior executives and public affairs pros at APS, could ever entertain the notion that these are people of the left. On the contrary, they are pretty straightforward and astute people striving to manage a large company in a complex environment and contribute as they can to a significant leadership requirement in our young and rapidly growing state.
I don’t think it’s too much to say -- and it saddens me to say it -- that what you wrote, and failed to write, discredits you more than those you sought to discredit. This may be the hallmark of the bad journalism you have hammered at all these months (some of which you and I hammered at together). In fact, its form and tone and omissions place it less in the category of journalism or commentary than of manipulative, malignant insult, uttered for what motives and timed for what purposes only you can say.

Has anyone seen the Geico "Caveman Can Do It" commercial where the Caveman is on a news program and he is asked if he would like to respond to something that an "expert" has just said, he says: "Sure...What?!?!?".
That's how I feel like responding to Jay. With all due respect Jay - you write a whole lot of words, but you really don't say a whole heck of a lot.
What I got out of Greg's post was - Hey APS, how about focusing on your business and leave the social engineering to the professionals.

Wow, I am amazed at Mr. Heiler's response. One can assume he need not feel insecure about being kept on APS' payroll as long as he is willing to use his conservative credentials to defend them. When I first read Greg's post, I wondered what APS' response would be. I guess we now know. If anyone thinks Mr. Heiler's response was posted without going through a few dozen hands at the Arizona Center, I have a bridge to sell them.

"Jeff" - it's an irrelevancy you raise, obviously, but for the record a false one. Anyone who knows either a) me or b) the nitpicking, cooks-all-over-the-kitchen editing proclivities of corporate communications departments, knows that every word was mine, unreconstructed by anyone at APS.
And conservatives don't have credentials. They have a philosophy, and a record of having tried to live by it in public and private life, one hopes to constructive ends. Most of us also have a preference for identifying ourselves when leveling charges or otherwise engaging in public debate.

Thanks for the lengthy attempt to salvage your contract should APS finally decide to stop being so frivolous with ratepayers money. Secondly, you're absolutely right that conservatives have a philosophy rather than credentials - and you certainly don't have that philosophy. You will 'believe' anything to make a buck. Finally, I don't believe what Greg was doing in his post was an attempt to make APS seem 'left'. He was merely pointing out the lack of good management and the absolute waste of resources that takes place within the company...on the backs of ratepayers. It's something that needs more light shed on it and regardless of how much they pay you...you will also realize it one day.

I absolutely disagree with you that this discredits Greg. Bad journalism is a failure to bring this type of situation to light. Regardless of motives, Greg is absolutely in the right for shedding light on this issue. This situation needs to be broadcast to all of the state so the citizens of Arizona realize what they are financing. Even being close to the Capitol, I hadn't realized the entirety of the situation until reading this post. Admit it, your feelings are hurt because your friend exposed your client. Cry me a river...

I really, really don't want to get in the middle of this, but I can't help but ask this question to our illustrious 2L.
The four elements to a tort are 1) duty, 2) breach of duty, 3) causation and 4) injury. We can all agree that Mr. Post has a duty to APS. You appear to allege that his work on various community boards is a breach of his duty to APS. You infer the injury is a fall in APS' bottom line.
Where's the causal connection between the alleged breach and injury?

One thing more that I would like to know is why have the rules changed on the reading of meters? It used to be they read them from the alley out back. Now the meter readers sometimes ask to enter my locked (because of the swimming pool) back yard. I caught one meter reader in my back yard with the dogs barking at him. He had scaled my locked gate in order to read the meter. The way my gate is set up it must be unlocked and opened from the inside. The APS attitude does seem most arrogant when they make the rules so that their employees feel they must tresspass in order to do their jobs. I also have noticed that even though I got a new more efficent central air conditioner last year but my usage has not gone down enough to make the bill any cheaper. Could the employees also be tampering with the meters? I know this seems paranoid but after Enron ethics questions are easily raised.
BTW Lengthy but informative post Greg, I am impressed.
